If URL entered for an image and not uploaded the system is not creating thumbnails anywhere. However it does create a thumbnail for the gallery if a different URL entered in the gallery image field. If left empty the URL entered in the image field will not create the thumbnails. It looks like this is an issue concerning the image URL field only, while the gallery image URL field works fine. The thumbnails are created fine if images uploaded to the system. I was going to test it in your demo but it will not let me log in anymore, nor I can create another account.
